Labor informality is a prominent characteristic of most developing economies with far-reaching implications for economic development and social welfare. This paper focuses on examining labor informality in Chile by employing a double selection model to identify the microeconomic determinants of informal work, defined as paid work with social security deficiencies. In the first stage of the model, working-age individuals decide whether to enter the labor market or not, based on their perceived utility from labor activity or inactivity. In the second stage, labor-active individuals find paid occupations and accept or decline recruitment selections for openings in either the formal or informal labor market. To address selection biases, a bivariate probit with sample selection is employed for the analysis. The findings demonstrate a strong empirical fit for the double selection model, outperforming a simple univariate probit model. The determinants examined include variables such as immigration, self-perceived health, mental health, and additional human capital variables, which have not been jointly studied in relation to labor informality in Chile before. At the national level, the estimated incidence of informality is 28.84 %, with notable heterogeneities observed across various factors such as gender, industry, immigration status, human capital, and health. The paper also estimates a simultaneous equations bivariate probit model with sample selection to analyze the causality between informality and poverty. The results show a significant double causality between the two variables, with poverty having a stronger marginal effect on informality than vice versa. The findings suggest that labor informality is a demand and supply-led phenomenon, with poverty acting as an exclusion factor that prevents individuals from accessing formal job opportunities and informality acting both as a subsistence-level source of employment as well as a viable alternative for individuals thar self-select working informally. This is further evaluated by distinguishing between three main segments of the labor market: self-employment, wage work and employers. The results highlight the heterogeneity of labor informality and its microeconomic implications, underscoring the need for comprehensive policy formulation that considers the nuanced nature of informal work and its impact on economic development and social welfare. Future research can expand on these findings by further investigating the economic consequences of diverse formalization policies in the Chilean labor market through a structural framework.
